I try to build up a small country model, in which a monopolist has to decide on the factors of employment as well as R&D investment under trade liberalization policies. I derive the optimal rule in the theoretical model that the monopolist under the quota employs the optimal level of labor and capital in such a way that the value of the marginal revenue product of the specific factor derived from residual demand is equal to the price of its factor. On the other hand, I try to estimate the effect of trade liberalization on the factors of employment and R&D investment, which is the implicit functional form derived from the theoretical equations in the small country model using the panel data method in the second part of this paper. I show in the empirical result that the Korean manufacturing sector switched from labor intensive industries to capital intensive industries when they faced lower tariffs as well as the enlargement of quotas during the 1980's.
