Rationality is the standard by which choices are evaluated, and for purposes of theory building and empirical analysis, choices are often assumed to be rational. This chapter aims at providing nonspecialists with background on the way in which the concepts of rationality and efficiency are commonly defined and deployed in contemporary economics and finance. Next, it places these conceptions of rationality and efficiency into critical perspective by discussing some descriptive and normative issues surrounding their use. The chapter discusses two commonly used conceptions of efficiency in contemporary economics and finance. The first is found in the efficient market hypothesis (EMH). The second is Pareto efficiency.
