Rajan Developing countries are caught in something of a dilemma in terms of their choice of exchange rate policy. In the case of many of the currency crises in which they have been involved, pegging the exchange rate has been seen as a policy mistake; capital inflows have contributed to inflation and this, along with appreciation in the anchor currency, has resulted in appreciating real effective exchange rates and current account balance of payments deficits. At the same time, completely flexible exchange rates may be ‘excessively’ volatile, with the implied currency misalignments leading to real inefficiencies in resource allocation and detrimental effects on economic growth. This paper analyses whether international currency taxation would be effective in calming exchange rate volatility and avoiding currency crises. In an attempt to answer this question, it extends existing theories of exchange rate volatility and also draws on the evidence provided by Chile's use of quasi currency taxation. However, the answer emerges that much depends on the nature of foreign exchange markets. Careful analysis is therefore needed if developing countries are to avoid risking jumping from the 'frying pan' of pegged exchange rates in to the 'fire' of flexible ones.
